For many investors in emerging markets, foreign direct investment (FDI) is a barometer of economic activity, says Irwin Greenstein. Looking at the FDI, investors can assess the interest of foreign money in a growing economy. FDI statistics can also reveal where the money is going – pointing to the possibilities that may be overlooked in the markets.
One of the most reliable sources for FDI is the United Nations Conference on Trade and Development (UNCTAD). For years, UNCTAD has been monitoring the inflow of foreign currency in many countries and thematic reports on the results of their findings.
latest UNCTAD report on China, however, reminded me of a commercial pharmacy, where the happy face is just a front for a while “very attentively.
The fine print in this case, warns investors about how China is inflating its FDI numbers.
Perhaps the biggest problem here is that if you read the articles on the latest results from China’s FDI, you must be damn impressed. But get your hands on the real relationship, and your expectations are deflated.
Before entering the warning, move to the UNCTAD FDI figures published yesterday.
In 2007, China attracted FDI worth $ 83. 5 billion, the highest among developing countries and sixth in the world. About half of inflows last year went into the service sector, compared to 28% in 2003.
The report noted that the number of seeking foreign investment and development centers in China has increased by about 700 in 2004 to more than 1,200 this year.
Reading between the lines, China is now transforming from a low-cost producer with a bad reputation for piracy of intellectual property in the center of innovation – following the model established by Japan’s move in the economic food chain.
It is also possible that an increase of FDI in the Chinese financial sector.
Although non-financial FDI in China was 60 billion dollars in 2005, financial services rose to 12 billion dollars, thanks to major investments in Chinese banks. Although China has been gradually liberalizing its FDI in banks, is that in the last two years foreign banks have rapidly penetrated the Chinese market by acquiring ownership stakes in Chinese banks. In China, a large share of FDI inflows is round-tripped, mainly via Hong Kong (China). Official estimates of this type of FDI by the Chinese government are not available, but others have suggested that these flows can represent up to 25% of the total flux.
China, FDI statistics deviate significantly from international standards. For example, the threshold applied in the definition of FDI is 25% instead of 10%, as recommended by the International Monetary Fund (IMF).
UNCTAD said that with regard to issues related to FDI statistics of China, a more centralized system of statistics that is consistent with international standards would help policymakers. Until then, the comparison of inward foreign direct investment in China with those of other beneficiaries should be interpreted with caution.
